I initially had no real knowledge of WMCE features of the 360. I happen to have a Vista Home Premium PC and bought the 360 as a "game console" since i am a 57 yr old 'kid' and in my nosing around the net learning about my Xbox Pro I became intrigued with the possibility it seemed was available to sit in my recliner and access all my media off my Vista PC and have it display on our large screen LCD HD television. I added a decent stereo amp and a pair of floor standing speakers and now I spend more time in the recliner with either the 'game console' or using it as a WMCE to watch our home videos, snapshots, and play mp3 sound files.
BUT to answer your query..I had no expectation or impression of playing avi's and at that time only cared about HD video games on a big screen..which I am so very pleased with. Once the 360 was put on our Ethernet home network I tried to play avi's directly (not invoking WMCE features) from my PC (yes I could my PC's folders and 'see' the .avi's listed) and I could even select them and choose to 'play' them too but I always got the 'codec' message. Watching our media on the big screen was then important to me through the 360 (I felt challenged/cheated) so I pursued a solution. I decided to comply with the wmv requirement for streaming/viewing by converting all avi's to wmv's. Problem solved.
